Investment Review №350. A Shift in Priorities

LONG CALL ON NOW (ServiceNow)

Options Idea

Trade Thesis

A bet on continued re-rating in ServiceNow after a strong quarterly report through the purchase of a $105-strike call option. The company maintained subscription revenue growth above 20%, raised its full-year outlook again and demonstrated that its artificial intelligence products have already become a meaningful commercial business. At the same time, the share price still reflects substantial skepticism toward enterprise software, leaving room for further recovery over the next several weeks.

Key Arguments

  • Strong earnings confirm the resilience of the core business. Second-quarter subscription revenue increased 24.5%, while ServiceNow exceeded the upper end of its own guidance and raised its full-year outlook. This reduces the risk that the earlier share-price decline reflected a genuine deterioration in demand.
  • Artificial intelligence is becoming a measurable revenue driver. Annual contract value from AI products exceeded $1 billion, live deployments are expanding rapidly and total remaining performance obligations reached $29 billion. This provides strong revenue visibility and supports the view that ServiceNow can benefit from enterprise AI adoption.
  • Depressed sentiment leaves room for continued re-rating. Despite strong operating results, investors remain cautious toward enterprise software companies. If ServiceNow holds its post-earnings momentum and the market continues to reassess the risk of AI tools displacing established platforms, the shares may recover an additional portion of their prior decline.

Risk Managеment

If NOW closes above $105 but below $114.80 at expiration on 09/18/2026, the investor will realize a partial loss depending on the final stock price. If the stock closes below $105, the maximum loss equals the premium paid — $980. If the stock closes above the breakeven of $114.80, the position becomes profitable. The base case is to hold until the target premium of $17.00 is reached.

Key risks include the possibility that part of the strong second-quarter result reflected accelerated revenue recognition from federal customers, while the next-quarter outlook was not unambiguously strong. Additional risks include the company’s elevated valuation, another contraction in software-sector multiples and integration costs related to acquired assets. If the shares trade sideways, time decay will work against the position.
